I came across an article on IGN which was from an interview done with Sony's Izumi Kawanishi about how the PSP will work along side the PS3. Personally I could care less as $600 is too much for me to justify purchasing a system. What I did find interresting, though, is this quote:
But you may not need a PS3 in order to download PS1 content to your PSP. Asked what means you'll have to download content, Kawanishi said, "There will be three: through the PS3, through the PC, or direct download to the PSP via wireless LAN. Our fundamental stance is to use an open network, so PC-based downloads will be possible. And not only that, but we believe things like download through cell phones (http://psp.ign.com/articles/730/730124p1.html#) are also a possibility. We don't plan on placing limits on the network."
Glad to see that we don't need a PS3 to get the emulation, I would have been pissed.

through the pc sounds interesting. by which i mean, someone's definitely going to crack them so that they can be torrented, so I'm surprised Sony would do that.

I can't wait! It's going to be sweet - especially if it really is an emulator-like system and preexisting PS1 ISOs will play on it. Although the more I think about it there's really only 5 or less games I'd be looking forward to playing again... MGS, Castlevania, Parappa and maybe FFVII although I'd much rather play a PSP or PS3 specific remake... are there any PS1 classics that hold up today?

It most likely will not use ISO files because compression in those days was very primitive.
It is likely that they will re-encode many of the game files to take up much less space. I can't imagin them distributing FFVII as a 2GB file when it could most likely be compressed to 300MB.

I don't see why not; sure, graphically, they aren't up to par with today, but many of them are still fun.
Of course, a number of PS1 platformers (and other games, such as sports titles) were the first to go 3-D; as a result, some of them just lack the polish and sophistication that have become 3-D standard now. IMO, it's like comparing Atari titles to Nintendo: one generation was innovating, and the next was building on a standard. I think some "classics" will be just fine, but others will just be awful (I'm thinking of Tomb Raiders and Nightmare Creatures, not to pick on Eidos).

Most action games haven't held up well at all... there's some exceptions like Metal Gear Solid and Castlevania, but the vast majority just play like shit today because they were working with such rudimentary 3D engines and no thought actually went into the gameplay. Oh well.
There's quite a few PS1-era RPGs that have held up, so if you're into that genre there's a lot to look forward to.

I sure as hell hope they compress the shit out of these games... I want 100MB PSone games. I have a 1 gig stick and don't want to buy another one.

the thing that blows my mind is downloading it on a cell phone, but then again, japan has a better cell phone use/world over the US.

I bet there are 10-15 games total that are worth playing on the NES and if you take out the Zelda and Mario games the list isn't looking good... it's all just my opinion though...

I'd say that's a good comparison. Rudimentary 3D graphics and the emphasis that developers placed on those has made the vast majority of PS1 games obselete. There's definitely games that are still fantastic and most 2D games fared well since that was an established style, but like with the NES, most of the stuff on the system is complete garbage now.
Hopefully the current gen's library will age similarly to the SNES and Genesis libraries.

it would be the same thing if its only through psp and ps3...cause the psp conencts to the pc...

This could be the closest we get to portable Suikoden I and II, especially due to Konami's laziness in the matter. I would rather have it as a PSP title, then a buy two PS1 titles separately deal.
