Check out this article from llama.com:
http://www.llamma.com/xbox360/mods/USB%20Hard%20Drive%20Mod.htm
Joystiq made a quick summary of it:
* You’ll need ANY hard drive, plus a USB 2.0 to ATA adapter
* Format the drive as FAT32 (special software such as Partition Magic may be required for drives over 32GB in size)
* Put your media on the drive
* Plug the now-full drive in to the USB slot on the Xbox 360
Sounds pretty easy to do and beats spending $100 on another 20GB HDD.

It's important to note that this extra hard drive can only be used to stream music or photos to the X360. It acts exactly like any other USB media device you would plug into the 360.

Would it not just be easier to network your PC and your 360 together? I have an 20G Ipod if thats a no go.

It should also be noted that a 2.5" laptop drive (when converted to USB 2.0) can run directly off of one USB 2.0 for power with no additional AC adaptor if you find the right enclosure. Most 3.5" drives will require a seperate AC or two USB plugs to power.
This is how I figure it so far...
Used 30GB 2.5" laptop drive $20
Small Enclosure with USB 2.0 $15
White spray paint to match 360 $3
Xbox 360 decal $0 (came with 360 manual)
Total: $38
I think it will look pretty sleek and match nicely with the 360.

Be careful with some of the ultra-cheap 2.5" enclosures. I've had the cheapy ones just conk out on me. If you're painting it and such maybe invest in a slightly higher quality one to last.
