How exactly does the pre-orders work? I was #2 on thier reserves. Does that mean I will have to wait in line or does that mean I am ahead of most of the other people that pre-ordered?

The System itself. But I do have a game pre-ordered as well.
I think the general consensus is you're fine unless they get fewer systems than they took preorders for. Some managers said if that were the case, then they would give them out in the order of the preorders, but many said it would be first-come-first-serve of those with preorders.

I always thought they would work down the pre-order list, and would have xx amount of time to get it before they are pushed to the back of the pre-order list.

They will work down the preorder list. You have 48 hours to pick up your system. If you do not pick up your system in 48 hours, you get moved to the bottom of the list (not kicked off).
You can call up any store and they will confirm this.

When it comes down to systems its all about your number. If they get 50 in only 1-50 will get a system. This is how they did it with the 360.
My friend was #48 and he stilled had to wait until the second shipment of 360's. Which he was the 2nd person to get a console from the shipment.
